Wouldn’t it be a better idea to have the LED in series with the resistor so that the circuit is not dissipating power in the OFF state?

Yes it would. But this is just a demonstration how you can drive LED diode based on a state of N-Mos. :)

Why not enhance this circuit to support very weak open drain below sink current that is capable to drive a signal LED? IRL some ICs has such weak open drain outputs. Power Good pin in some buck converters for example.
