The output from the rectifier is a sawtooth wave. Note the flashing led. How can it be made to be a stable waveform?

If you increase the capacitor in your circuit, it should decrease the amplitude of the sawtooth wave making it closer to a DC signal. The bigger the capacitor, the less oscillation you'll see.

Here is a basic filtered cct there is still some ripple, with some heavy filtering this also could be removed, note: 240Vrms is 339V peak. http://everycircuit.com/circuit/5430268629090304

Reduce the load or use a pi filter with very less ripple.

Reduce the load? It's just an led

I have LEDs which work very well at 5mA.

Just add a parallel capacitor across the load and don't trust the waveform
