Better with ground connected to led cathod (not to AC source)

Your circuit is OK, but the AC voltage is low compared to the 2x diode drop (about 1.4V) on the bridge. If you model mains AC voltage (Vrms=230V, Vpeak=325V ) it is not an issue. You can use smoothing capacitor to reduce the ripple: http://everycircuit.com/circuit/5219191043129344
